This directly pasted from Bethesda's page.. :

MS-DOS 6.0 or 6.1 users

       PROBLEM:
When I start Daggerfall, it crashes to DOS with a
              message saying:

Daggerfall has encountered an internal error at 0.
The error reported was: Error reading faction file.
              Exiting...

       SOLUTION:
Download MSCDEX 2.23 and copy it to your C:\DOS directory.
Now change to C:\DOS and type "mscdx223". This
will extract a new version of your cdrom driver.
You will need to reboot your system after
              this.

It also has a link to Mscdex2.23. This sounds a lot like your probelm.
