Whether there was a shorter route or not depends on what difficulty level
you're playing on. On Cutpurse and CatThief, there is a shorter way. Even
on Garrett, there's a shortcut, if you can find it. :-)
It sounds like you saved too soon in the Inn. I believe the "conversation"
doesn't actually finish until you're downstairs in the Inn. If you save
earlier it can lead to weird things happening.

You missed a part that has a the majority of the loot in it. Look in a
house very close to where you start the mission for a clue. It is extremely
difficult to pickpockets if you don't know what the problem is. The AI go
to a "first level alert" as soon as you are seen, even though you don't see
any reaction from them. As soon as this happens, you can't pick their
pockets without being caught. Just make sure you haven't been seen at all
or wait 4 or 5 minutes, out of sight, then you can pick them.

You have to do the Cathedral first. There is a time limit and the mission
fails if you don't deliver the Cylix on time. After that, you have a lot
more lattitude about how you accomplish things and what you explore when.

You can KO people after you get your equipment, but I wouldn't advise that
you rush to do that. When you do, you'll get a surprise that you may not
like. My advice would be to try some sneaking, look around for equipment in
the town and explore everything thoroughly BEFORE you go to your rented
room. At the very least, save before that part, so you can change your mind
and restart from that point if you want to.
